Actual cash value vs. replacement cost insurance

What's the difference between actual cash value and replacement cost coverage, and which one you should have on your home and belongings.

Why this matters

These two terms determine how much your insurance pays when you have a claim. The difference can be thousands of dollars, and most homeowners don't discover which they have until after a loss.

The two settlement methods

Replacement cost (RC)

Pays what it costs to repair or replace the damaged item with a new one of similar kind and quality, at current prices. No depreciation deducted. You get what it takes to actually fix or replace what was damaged.

Actual cash value (ACV)

Pays replacement cost minus depreciation. Depreciation accounts for the item's age and condition. An older item pays significantly less than a new one, sometimes a fraction of the replacement cost.

A real example

Your 12-year-old roof is destroyed by a hail storm. Replacement cost is $20,000. With replacement cost coverage, you receive $20,000 minus your deductible. With ACV coverage, the carrier depreciates the roof based on its age, a 12-year-old asphalt roof might have roughly half its useful life remaining, so the payout might be $10,000 minus your deductible. You cover the $10,000 gap yourself.

How this applies to your home policy

Dwelling (Coverage A)

Should always be replacement cost. ACV on the dwelling can leave a catastrophic gap after a major loss. Never accept ACV on your dwelling coverage.

Personal property (Coverage C)

Can be either. RC on personal property costs more but pays significantly more after a claim. ACV on a 5-year-old laptop might pay 30% of what it costs to replace it.

Roof settlement

Some carriers write ACV-only on older roofs (typically 15-20+ years). Know your roof settlement basis. ACV on a roof can mean a very large out-of-pocket gap after a hail or wind claim.

Extended and guaranteed replacement cost

Some policies go beyond standard replacement cost:

  • Extended RC: pays a percentage above Coverage A (e.g., 125%) if rebuild costs exceed your limit, a buffer against being underinsured
  • Guaranteed RC: pays whatever it takes to rebuild, regardless of the policy limit, the strongest option, offered by a limited number of carriers

ACV on a roof is the coverage gap that surprises homeowners most. They think they have full coverage, they file a wind or hail claim, and find out they're getting the depreciated value of a 20-year-old roof. Know your settlement basis before a storm hits. Check your declarations page, it will say whether roof claims are settled on RC or ACV. If it says ACV and your roof is aging, ask your agent about options.

Which is better, actual cash value or replacement cost?

Replacement cost is almost always better for homeowners. ACV pays significantly less after a claim, leaving you to cover the difference. The premium difference is usually modest.

What does it mean if my roof has ACV coverage?

If your policy settles roof claims on an ACV basis, the payout for roof damage will be reduced by depreciation. On an older roof, this can mean receiving only 30-50% of the actual repair or replacement cost.

Does replacement cost coverage apply to my personal belongings?

Only if your policy includes replacement cost on personal property (Coverage C). If not, your belongings are settled on ACV, meaning your 5-year-old TV gets what it was worth used, not what a new one costs.

What is guaranteed replacement cost?

A policy provision that pays the full cost to rebuild your home even if it exceeds your policy limit. More expensive, but eliminates the risk of being underinsured at claim time. Offered by a limited number of carriers.
