How IUL works

Indexed Universal Life (IUL) is a permanent life insurance policy where the cash value growth is linked to a market index, most commonly the S&P 500. Each policy year, the cash value is credited based on index performance, subject to two limits:

  • ·Floor (usually 0%): If the index is negative, the policy credits zero, you cannot lose money due to market performance
  • ·Cap or participation rate: If the index is positive, you receive growth up to the cap (often 8% to 12%) or a participation percentage. If the index returns 20% and your cap is 10%, you receive 10%.

The result is participation in index upside up to the cap, with protection from downside. The trade-off is that you do not get full index returns in strong years.

The illustration caution

IUL illustrations can be misleading if only the non-guaranteed scenario is shown. Cap rates are not contractually locked in, carriers can and do adjust them over time. An illustration using today's 10% cap rate may not reflect what the policy actually credits over 20 or 30 years if caps are reduced.

Always ask to see the guaranteed illustration, the scenario where the policy performs at the contractually guaranteed minimum. If the guaranteed scenario still meets your goals, you have a robust plan. If the guaranteed scenario fails while the non-guaranteed scenario succeeds, you are depending on cap rates remaining favorable.

IUL as a retirement income supplement

The most common use of IUL in financial planning is as a tax-advantaged supplement to retirement savings, not a replacement for a 401(k) or IRA:

  • ·Tax-deferred growth: Cash value accumulates without annual tax on gains
  • ·Tax-free income via loans: Policy loans are not taxable income as long as the policy stays in force
  • ·No contribution limits: Unlike Roth IRAs, there are no income limits or annual contribution caps on IUL premiums
  • ·Death benefit: The policy also provides a death benefit, which the family receives if the insured dies before the retirement income phase

Cooper's take

IUL is a legitimate tool that gets oversold to the wrong buyers and undersold to the right ones. I will not recommend it to someone who has not maxed their 401(k) and Roth IRA, those are almost always better first moves. But for a high-income earner who has maxed their retirement accounts and is looking for additional tax-advantaged accumulation, a well-structured IUL can fit cleanly into the plan.

The single most important thing I do when presenting an IUL is show the guaranteed illustration, not just the rosy non-guaranteed scenario. If the guaranteed numbers work for you, great. If the plan only works if the carrier keeps today's cap rate in place forever, that is a risk worth understanding before you buy.

Is IUL a replacement for a 401(k) or IRA?

No. IUL is generally not the right first vehicle for retirement savings. Max your 401(k) and IRA first, especially if your employer offers a match on the 401(k). IUL becomes a relevant supplement once those accounts are maxed and you have additional dollars to put to work in a tax-advantaged vehicle. The fees inside an IUL policy (cost of insurance, administrative charges) make it less efficient than a 401(k) or IRA for the primary retirement savings role.
